What's wrong with just using the Elliptical Marquee or the Pen tool to make a rounded box?

I think its because your background is transparent.

Try it on a white background and then if necessary, screen this layer over the rest. Alternatively use whatever background colour you need.

You need to be in the channels pallette and not the layers pallette (that I can see you are in) - make the shape as a new channel and then blur and use the levels.

aha! channels. That sounds more user-friendly than my suggestion.

thehermit is right - look at the two pics - you'll see in the "good" one on the upper left corner it says "alpha channel" - load your selection there, blur it and the adjust, load the selection again - the works....
