What's wrong with just using the Elliptical Marquee or the Pen tool to make a rounded box?

I think its because your background is transparent. Try it on a white background and then if necessary, screen this layer over the rest. Alternatively use whatever background colour you need. |

You need to be in the channels pallette and not the layers pallette (that I can see you are in) - make the shape as a new channel and then blur and use the levels.

thehermit is right - look at the two pics - you'll see in the "good" one on the upper left corner it says "alpha channel" - load your selection there, blur it and the adjust, load the selection again - the works....
