Notice how when you roll the mouse over the links, the blue eases it's way down. I know how to replace one image with another when it comes to rollovers, but how do you attain the affect demonstrated here?

The rollover image is most likely an animated gif that doesn't loop.

Nothing more to it. Leap into ImageReady and animate away.
