Hello,
well I've noticed a lot of posts on this matter with many different answers. I've decided to create a big tutorial explaining everything in a step by step process.

Thanks Arbel. that's much appreciated.Maybe Pank can go through it and make another flash tut out of it for his site if you let him. I'm actually learning how to do what you have a tut on, and i'm gonna read it later. thanks again, it's really appreciated!

Arbel,
Great tut! I just got Flash 5 last week and this is something that will really be useful. What should I import the background photo into Flash as? gif.. jpeg.. bitmap... Thanks!

you can import any file type you want i usually use jpg or png double click on the file in the library for more settings and compression methods.

I'm gonna go ahead and say to NOT use a JPG if possible and use a PNG. Flash does JPEG compression when it exports an SWF file, and if you have already imported a compressed JPG, well, it's like making a copy of a copy, your quality goes down. Use PNGs, which can also be saved with an alpha channel if needed.
